Q:Is it okay to use copyrighted material in Scratch Projects?
A:Yes. According to the terms of use, any copyrighted material is under fair use and it is perfectly fine to use copyrighted material.
Q:Can I use music or images that are copyrighted?
A:Yes. Scratch degrades the music and pixellates pictures in order to prevent getting quality music or pictures from Scratch.

Do some research and find the original source before you use something, and if you backpack a costume or sound, make sure you know where it's actually from.

Scratch decreases the quailty of audio and images to make sure our projects don't take up too much memory as well, but your argument is valid too!

Compressing media does not affect its copyright status, if that's what you're implying in statement 2.

Depends on the amount. Compressing media does not affect its copyright status, if that's what you're implying in statement 2.
I would guess an 8bit version of a song would at least get a legit court case as to wheter it's illegal.

Namco did it too a project, there's thousands of pacman clones on Scratch, so I'm not sure why they targeted that one and didn't remove the other projects. IDK, it was from about 2010. But if it's perfectly fine for copywriter things to be used, then why did they remove Pac Man?

Well, I'm not a lawyer so I can't really advise you on the use of copyrighted material in Scratch projects. It's best to use music and images that allow free use - or use your own music and images. However, if you chose to use copyrighted material and you are challenged by the owner of the copyright, you could probably claim that you were exercising your right to “fair use” given that this is an educational website and nobody is making any money here. See http://www.copyright.gov/fls/fl102.html for more information.
We have received takedown notices from copyright owners in the past. When we get one, we usually push back with the “fair use” argument. Sometimes it works and they allow the use; other times they do not and the project has to be removed from Scratch.
